Is Default Event Risk Priced in Corporate Bonds?
نویسنده
چکیده
We identify and estimate the sources of risk that cause corporate bonds to earn an excess return over default-free bonds. In particular, we estimate the risk premium associated with a default event. Default is modelled using a jump process with stochastic intensity. For a large set of firms, we model the default intensity of each firm as a function of common and firm-specific factors. In the model, corporate bond excess returns can be due to risk premia on factors driving the intensities and due to a risk premium on the default jump risk. The model is estimated using data on corporate bond prices for 104 US firms and historical default rate data. We find significant risk premia on the factors that drive intensities. However, these risk premia cannot fully explain the size of corporate bond excess returns. Next, we estimate the size of the default jump risk premium, correcting for possible tax and liquidity effects. The estimates show that this event risk premium is a significant and economically important determinant of excess corporate bond returns. JEL Codes: E43; G12; G13.

A comprehensive unified model of structural and reduced form type for defaultable fixed income bonds
The aim of this paper is to generalize the comprehensive structural model for defaultable fixed income bonds (considered in R. Agliardi, A comprehensive structural model for defaultable fixed-income bondsو Quant. Finance 11 (2011), no. 5, 749--762.) into a comprehensive unified model of structural and reduced form models. In our model the bond holders receive the deterministic co...
متن کاملLiquidity and Credit Default Swap Spreads
We present an empirical study of the pricing effect of liquidity in the credit default swaps (CDS) market. We construct liquidity proxies to capture various facets of CDS liquidity including adverse selection, search frictions, and inventory costs. We show that the liquidity effect on CDS spreads is significant with an estimated liquidity premium on par with those of Treasury bonds and corporat...
متن کاملExplaining the Rate Spread on Corporate Bonds
The purpose of this article is to explain the spread between rates on corporate and government bonds. We show that expected default accounts for a surprisingly small fraction of the premium in corporate rates over treasuries. While state taxes explain a substantial portion of the difference, the remaining portion of the spread is closely related to the factors that we commonly accept as explain...
متن کاملPricing Covered Bonds
Covered bonds1 have emerged as a potentially preferred funding vehicle from the credit crisis, and they were already a major part of many European financial systems. Although some prices are directly available on, for example Bloomberg2, there is no detailed examination of how covered bonds should be priced taking into account the features that make them attractive to investors: i.e. over-colla...
متن کاملRisk aversion and the yield of corporate debt
This paper develops a model to estimate the implied default probability of corporate bonds. The model explicitly considers the risk averse behavior of investors to provide a more precise framework for estimating the implied default probability. A Kalman filter method is used to estimate time-varying risk premium associated with the investor's risk aversion. The results of nonlinear regressions ...
